Registered Investment Advisers owe their clients a fiduciary duty. This has been settled law since SEC v. Capital Gains Research Bureau, Inc. in 1963, rooted in Sections 206(1) and 206(2) of the Investment Advisers Act of 1940. The duty has two prongs: a duty of care and a duty of loyalty. Simple enough when a human advisor is picking funds and rebalancing portfolios. Considerably less simple when an AI model is generating the recommendations that advisor relies on, or worse, when the AI is making suggestions directly to clients through a digital interface.
The SEC has been signaling for years that it views AI-driven investment tools through the existing fiduciary lens, not as some novel category that needs fresh rulemaking. In July 2023, the Commission proposed rules specifically targeting conflicts of interest associated with predictive data analytics in broker-dealer and investment adviser interactions. The proposal was controversial and drew over 500 comment letters, but the direction is clear: if your platform uses AI to influence investment recommendations, the fiduciary standard applies to the output, not just the human who clicks "send."
Where the Liability Actually Lives
The interesting wrinkle is that the Investment Advisers Act places the fiduciary obligation on the adviser, not on the technology vendor. So when a wealth management platform integrates an AI tool that suggests portfolio allocations, tax-loss harvesting opportunities, or risk profile adjustments, the RIA is on the hook for every recommendation that tool produces. The vendor might face breach of contract claims or negligence suits, but the regulatory exposure lands squarely on the adviser's registration.
This creates a practical problem. Most RIAs using AI-powered platforms don't have visibility into how the model generates its recommendations. They're working with outputs from systems trained on data they didn't curate, using methodologies they can't fully audit. The SEC's 2019 guidance on robo-advisers (IM Guidance Update No. 2017-02, originally issued February 2017) made clear that advisers using automated tools must still provide suitable advice, make adequate disclosures, and maintain effective compliance programs. The guidance specifically flagged algorithm design, data inputs, and assumptions as areas requiring oversight.
Consider what happened with Wealthfront Advisers in 2018. The SEC settled charges for $250,000 after finding that Wealthfront had made false compliance claims about its automated tax-loss harvesting program and had failed to maintain a proper compliance program around its algorithm. The fine was modest. The reputational damage and the precedent were not.
The Duty of Care Problem
Under the duty of care, an RIA must provide advice that is in the client's best interest, which includes a reasonable investigation into the recommendation. When a human adviser recommends a fund, there's a research trail: analyst reports, due diligence memos, investment committee minutes. When an AI model recommends a rebalancing strategy, what does the investigation trail look like?
If the answer is "we trust the vendor's model," you have a compliance gap. The SEC's Division of Examinations included AI and digital engagement practices in its 2024 examination priorities, explicitly noting that firms using AI should be able to demonstrate how they evaluated and monitored the technology. The expectation is that you can explain why the model recommended what it recommended, for a specific client, at a specific time.
This is where explainability becomes a regulatory requirement, not a nice-to-have engineering feature. Black-box models that produce good average outcomes but can't articulate the reasoning for individual recommendations put the adviser in a position where they literally cannot fulfill the duty of care. You can't reasonably investigate something you can't understand.
The Duty of Loyalty Problem
The duty of loyalty requires advisers to eliminate or disclose conflicts of interest. AI tools introduce conflicts that are subtle and sometimes invisible. A platform vendor might optimize its model partly for engagement metrics, or for products that generate higher revenue for the platform. The model might favor proprietary funds or affiliated products without anyone explicitly programming that preference; it could emerge from training data that reflects historical sales patterns.
The SEC's proposed predictive data analytics rules from 2023 specifically targeted this scenario. The Commission expressed concern that AI systems could optimize for the firm's interests rather than the client's interests in ways that are difficult to detect through traditional compliance reviews. Even if those specific rules don't survive in their proposed form, the underlying principle is already embedded in the existing fiduciary standard.
RIAs need to be able to demonstrate that their AI tools are not systematically steering clients toward recommendations that benefit the firm at the client's expense. That requires ongoing monitoring, not just a one-time vendor due diligence review at onboarding.
Building the Compliance Posture
So what does a defensible compliance framework look like for an RIA using AI-powered recommendation tools? Several elements are non-negotiable:
- Model documentation and explainability. You need to be able to reconstruct why a specific recommendation was made for a specific client. This means logging inputs, model versions, and outputs at the transaction level.
- Conflict of interest mapping. Document every potential conflict introduced by the AI tool, including vendor compensation structures, data sourcing, and optimization objectives. Update this mapping at least annually or whenever the model changes.
- Ongoing monitoring and testing. Run periodic reviews of AI outputs against client suitability profiles. Look for patterns that suggest systematic bias toward certain products or strategies. The SEC expects this; the 2017 robo-adviser guidance specifically calls for testing of algorithms.
- Disclosure. Clients should understand that AI tools are involved in generating recommendations. Form ADV Part 2A is the natural place for this, and the disclosure should be specific about what the AI does and doesn't do.
- Vendor due diligence. Treat your AI vendor the way you'd treat a sub-adviser. Understand their data practices, model governance, update cadence, and incident response procedures. Get contractual commitments on model transparency.
- Human oversight protocols. Define when and how a human adviser reviews AI-generated recommendations before they reach clients. Pure automation without review points is legally permissible but dramatically increases your risk profile.
FINRA's 2024 report on AI in the securities industry reinforced many of these points, noting that firms should maintain "robust governance frameworks" around AI tools and ensure that compliance personnel have sufficient technical understanding to evaluate model outputs. The self-regulatory organization also flagged the importance of data quality, noting that biased or incomplete training data can lead to recommendations that systematically disadvantage certain client populations.
The Examination Reality
SEC examiners are already asking about AI. In practice, this means your next examination could include questions about what AI tools you use, how they influence recommendations, what oversight you have in place, and whether you can produce documentation showing the basis for specific AI-assisted recommendations. If you can't answer those questions clearly, you're looking at deficiency letters at a minimum and potential enforcement referrals if the gaps are significant.
The $250,000 Wealthfront settlement was from 2018, when AI in wealth management was still relatively nascent. Enforcement actions in this space will likely carry larger penalties as the technology becomes more pervasive and the SEC's expectations become more established. The Commission collected $4.97 billion in penalties and disgorgement in fiscal year 2023; they have the resources and the appetite to pursue these cases.
