RESPA has been around since 1974, and Regulation X has been refined enough times that most mortgage servicers can recite the periodic statement requirements in their sleep. But here is a question that keeps surfacing in compliance circles and that nobody has a clean answer to yet: when an AI system drafts or generates borrower-facing communications, does RESPA or its implementing regulation require disclosure of that fact? And even if the statute itself is silent, what are examiners actually looking for?
The short answer is that RESPA does not explicitly require you to tell a borrower that a letter was drafted by a language model. The longer answer is more interesting, and more uncomfortable.
Where AI Meets Borrower Communications Under Regulation X
Servicers generate a staggering volume of regulated communications. Periodic statements under 12 CFR 1024.17. Loss mitigation acknowledgment letters under 12 CFR 1024.41(b)(2)(i)(B), which must go out within five days of receiving a complete loss mitigation application. Notices of incomplete applications. Evaluation notices. Each of these has specific content requirements, specific timing requirements, and specific accuracy obligations.
AI is already being used to draft many of these. Sometimes it is a template engine with light natural language generation layered on top. Sometimes it is a more sophisticated LLM generating customized explanations of why a borrower was denied a particular workout option. The efficiency gains are real, especially for servicers handling portfolios north of 100,000 loans where the volume of loss mitigation correspondence alone can overwhelm staff.
The compliance question splits into two tracks. First, does the content of the AI-generated communication satisfy Regulation X's substantive requirements? Second, does the use of AI itself create a disclosure obligation, either under RESPA or under the broader supervisory expectations the CFPB has been telegraphing?
Track One: Substantive Compliance
This is where most of the risk actually lives. Section 1024.41(c)(1)(ii) requires that when a servicer denies a borrower for a loss mitigation option, the notice must state the specific reasons for the denial. Not boilerplate. Specific reasons tied to that borrower's financial situation and the investor guidelines governing that loan.
An LLM generating denial language can produce text that reads as specific but is actually a sophisticated form of boilerplate. It might reference the borrower's debt-to-income ratio without accurately reflecting the calculation the servicer performed. It might cite an investor guideline that does not actually apply to the loan's pooling and servicing agreement. These are not hypothetical risks. The CFPB's supervisory highlights from June 2023 flagged servicers for providing "facially specific but substantively generic" denial reasons, and that was before widespread LLM adoption in servicing operations.
Periodic statements under 1024.17 have their own precision requirements: the amount due, the breakdown of how payments were applied, delinquency information, and loss mitigation messaging for borrowers who are behind. If an AI system is generating the explanatory text that accompanies these figures, any hallucination or imprecision in that text is a Regulation X violation. The numbers might be pulled correctly from the servicing system while the AI-generated narrative around those numbers introduces inaccuracy.
Track Two: The Disclosure Question Itself
RESPA and Regulation X do not contain a provision requiring servicers to disclose the use of automated systems in generating borrower communications. There is no analog to the Fair Credit Reporting Act's adverse action notice requirement or the Equal Credit Opportunity Act's specific notice obligations. On a pure statutory reading, you are not required to tell a borrower that a machine wrote their loss mitigation denial letter.
But the CFPB has been building toward something. The Bureau's April 2023 guidance on chatbots and AI in consumer financial services emphasized that consumers should not be "deceived about the nature of the interaction." The Bureau's circular 2023-03, focused on adverse action under ECOA, made clear that "complex algorithms" do not excuse a lender from providing specific and accurate reasons for credit denials. While that circular addressed credit decisions rather than servicing communications, the reasoning extends naturally. If a borrower receives a letter signed by "John Smith, Loss Mitigation Specialist" and the letter was substantially drafted by an LLM, there is a deception risk under the CFPA's UDAAP authority (12 USC 5536) even if RESPA itself is silent.
State regulators are moving faster. The Colorado Division of Banking's 2024 guidance on AI in mortgage servicing explicitly asks servicers to document when AI is used in borrower-facing communications and to consider whether disclosure is appropriate. New York DFS has been asking about AI use in examination questionnaires since late 2023. These are not formal rules yet, but they signal where the examination pressure is heading.
What Examiners Are Actually Looking For
Based on recent examination cycles and conversations with compliance officers at mid-size and large servicers, the supervisory focus is on three things:
- Accuracy validation. Can the servicer demonstrate that AI-generated content was reviewed for accuracy before it went out? Not just spot-checked, but systematically validated against the borrower's actual loan data and the applicable investor guidelines. Examiners want to see a documented quality control process.
- Attribution integrity. If a communication is signed by a named individual, did that individual review and approve the content? The CFPB's 2022 consent order against Nationstar Mortgage (now Mr. Cooper), which included a $1.75 million civil money penalty, cited failures in loss mitigation communications that included inaccurate information sent under employees' names. Adding AI to the drafting process amplifies this risk.
- Audit trail. Examiners want to understand the inputs and outputs. What data did the AI system receive? What text did it generate? What edits were made? This is particularly important for loss mitigation evaluations where a borrower might later dispute the denial and the servicer needs to reconstruct exactly what happened.
The audit trail point deserves emphasis. Under 1024.41(d), a servicer must provide an appeal process for loss mitigation denials. If a borrower appeals and the servicer cannot reconstruct the reasoning behind the original denial because the AI-generated text was not logged alongside the inputs that produced it, the servicer has a serious problem. Not just a compliance problem; a litigation problem.
Practical Recommendations
Servicers using AI in borrower communications should be doing several things right now, regardless of whether formal disclosure rules emerge:
- Implement pre-send validation that checks AI-generated content against the borrower's actual loan data, not just for formatting but for substantive accuracy of any factual claims in the text.
- Log the full input/output chain for every AI-generated communication, including the prompt, the model output, any human edits, and the final version sent to the borrower.
- Review attribution practices. If letters are signed by named employees, those employees need to be meaningfully reviewing the content. "Meaningful" means more than a cursory glance at volume.
- Monitor state-level developments. Colorado, New York, and California are the ones to watch. Illinois's AI-specific legislation (HB 3773, introduced in 2024) could also affect servicer obligations if it advances.
- Consider voluntary disclosure language. Something simple in the communication footer noting that the letter was prepared with automated tools and reviewed by staff. This is low-cost insurance against a future UDAAP claim.
